Two loan offers can look almost identical, “₹2 lakh for 3 years at 10%”, and still differ by tens of thousands of rupees. The difference is usually one word that is easy to miss: flat or reducing. This guide shows how each method works, how to convert one into the other, and how to compare any two offers in a few minutes.
What is a flat interest rate?
With a flat rate, interest is worked out once, on the original loan amount, for the full tenure. It doesn’t matter that you repay part of the principal every month; you keep paying interest on money you have already returned.
Example: ₹2,00,000 at 10% flat for 3 years. Interest = 2,00,000 × 10% × 3 = ₹60,000. EMI = (2,00,000 + 60,000) ÷ 36 = ₹7,222.
Flat rates are simple to explain and to calculate on paper, which is why they still appear in some consumer-durable finance, vehicle loans, informal lending and short-term loan offers. The simplicity is the selling point; the cost is hidden.
What is a reducing balance rate?
With a reducing (or diminishing) balance rate, interest each month is charged only on the principal still outstanding. Each EMI pays that month’s interest first, and the rest reduces the principal. As the balance falls, the interest part of the EMI shrinks and the principal part grows.
Same example: ₹2,00,000 at 10% reducing for 3 years. EMI = ₹6,453. Total interest = ₹32,324, a little over half the ₹60,000 the flat loan charges.
Almost all bank and NBFC personal loans, home loans and most car loans in India are priced on a reducing balance. Omozing personal loans are too.
The difference, year by year
Interest paid each year on ₹2 lakh over 3 years: 10% flat vs 10% reducing
Illustrative: ₹2,00,000, 36 monthly EMIs, no fees. Flat EMI ₹7,222; reducing EMI ₹6,453.
In year three, the flat-rate borrower is still paying ₹20,000 of interest a year on a loan that is almost fully repaid. That is the whole story in one picture.
Converting flat to reducing (and back)
Because a flat rate keeps charging on the original amount, its true cost is much higher than the number suggests. For tenures between 1 and 5 years, the reducing-balance equivalent of a flat rate is roughly 1.7 to 1.8 times the flat rate.
| Flat rate a year | 12 months | 24 months | 36 months | 60 months |
|---|---|---|---|---|
| 6% flat | 10.9% | 11.1% | 11.1% | 10.9% |
| 8% flat | 14.5% | 14.7% | 14.6% | 14.1% |
| 10% flat | 18.0% | 18.2% | 17.9% | 17.3% |
| 12% flat | 21.5% | 21.6% | 21.2% | 20.3% |

Going the other way, people often ask what a reducing rate looks like as a flat rate. Here are a few common ones:
| Reducing rate a year | Flat equivalent, 12 months | Flat equivalent, 36 months | Interest on ₹1 lakh, 36 months |
|---|---|---|---|
| 11% | 6.1% | 6.0% | ₹17,859 |
| 13% | 7.2% | 7.1% | ₹21,298 |
| 16% | 8.9% | 8.9% | ₹26,565 |
| 18% | 10.0% | 10.1% | ₹30,149 |
| 24% | 13.5% | 13.8% | ₹41,238 |
Illustrative, before fees. Flat equivalent = total interest ÷ principal ÷ years.
Side by side
| Flat rate | Reducing balance rate | |
|---|---|---|
| Interest charged on | Original loan amount, every month | Outstanding balance, which falls every month |
| Headline rate looks | Low | Higher, but it is the honest number |
| Total cost at the same headline rate | Much higher | Lower |
| Benefit of prepaying | Little, unless the lender recalculates | Clear: future interest drops with the balance |
| Where you see it | Some vehicle, consumer-durable and informal loans | Most bank and NBFC personal, home and car loans |
Is a flat rate ever better? Only if its number is low enough. A 6% flat loan and an 11% reducing loan cost about the same. The method itself is never cheaper at the same rate; it just presents the cost differently.
How to compare any two loan offers
Ask which method is used
“Is this rate flat or reducing?” A reputable lender will answer plainly.
Compare the APR in the Key Fact Statement
Under the RBI’s rules, regulated lenders must give you a Key Fact Statement before you sign, showing the annual percentage rate (APR), which includes interest and fees. APR puts flat and reducing offers on the same footing.
Compare total repayment
EMI × number of months, plus any fee deducted upfront. The offer with the lower total, for the same amount and tenure, is cheaper.
Check prepayment terms
On a reducing loan, part-prepayment cuts future interest. On a flat loan, ask how interest is recalculated if you close early.
Watch per-day and per-month quotes
“1% a day” or “2% a month” sounds small. Multiply it out, and read the APR. Our payday loan guide shows how fast these add up.
Don’t forget fees
A processing fee deducted from the loan raises your real cost because you pay interest on money you never received. On ₹2 lakh for 3 years at 10% reducing, a 3% fee plus GST (₹7,080) means you receive about ₹1,92,920 but repay on ₹2,00,000; the APR rises to roughly 12.5%. That is why the APR, not the headline rate, is the number to compare. Omozing’s rates start from 11% a year on a reducing balance, with a processing fee of 3%–7% plus GST, and the exact APR is in the KFS before you sign. For a worked bank example, see our guide to the SBI personal loan EMI.
If you are juggling several short-term app loans with daily or monthly “flat” charges, converting them to one reducing-balance EMI can cut the cost sharply. That is what SmartSwitch is for.
See a reducing-balance rate, with the APR upfront
Omozing personal loans for salaried people: rates from 11% a year on a reducing balance, up to ₹25 lakh, 3 to 36 months, and the full cost in the Key Fact Statement before you sign.
Frequently asked questions
What is the difference between a flat and a reducing interest rate?
A flat rate charges interest on the original loan amount for the whole tenure. A reducing rate charges interest only on the balance still outstanding, so the interest falls as you repay.
How do I convert a flat rate into a reducing rate?
For loans of 1 to 5 years, multiply the flat rate by roughly 1.7 to 1.8. For an exact figure, calculate the EMI and find the reducing rate that gives the same EMI, or compare the APR in the Key Fact Statement.
What is 24% reducing as a flat rate?
About 13.5% flat over 12 months and about 13.8% flat over 36 months, before fees.
Which is better, flat or reducing?
At the same headline rate, reducing is always cheaper. A flat-rate loan is only competitive if its number is about half the reducing rate you are comparing it with.
Do banks in India use flat or reducing rates for personal loans?
Most banks and NBFCs price personal, home and car loans on a reducing balance. Flat rates still appear in some vehicle, consumer-durable and informal lending, so always ask.
Does prepaying help on a flat-rate loan?
Usually much less than on a reducing loan, because interest was fixed on the original amount. Ask the lender exactly how interest is recalculated if you prepay or foreclose.
